So I have seen the section on where to trade cities in the diplomacy menu, but for some reason it is not allowing me to trade them with my ally. So what are the requirements needed to be able to trade cities with another nation?

You have to be at war with that nation. If you hover over trade city tab the tooltip will tell you that you need to be proposing truce to be able to trade cities.
